Somewhere in my mind lurking among all of the bizarre songs from childhood I have a vague recollection of Kermit singing Lydia the Tattooed Lady. Does anyone else remember this? Was it from The Muppet Show or some other apperance?

Yes, it was TMS. The segment is available on the "Kermit & Piggy Story" VHS by Playhouse Video. Search www.kermitage.com for the episode it appeared in (I'm pretty sure it was an early episode, if not the first).

So, how was this performed?

I have ofen wondered what Kermit knows about this Lydia, and how he knews what is on her hips....

Can't say how this was performed due to my sight, all I remember is the costume Kermit wore during the song and Lydia herself. But yes, the song was performed on TMS Episode #2 overall, Season 1 Episode 002, with Connie Stevens and Bert and Ernie from Sesame Street.
If anyone needs it, LMK and I'll post the lyrics to the song.
